Day 6 of 14
VWAP and Volume Profile
VWAP: The Institutional Benchmark
Volume-Weighted Average Price (VWAP) is the most important indicator for intraday trading. It's not a trend indicator, a momentum indicator, or a volatility indicator โ it's a value indicator. VWAP shows the average price at which a security has traded throughout the day, weighted by volume. It is the benchmark against which institutional traders measure their execution quality.
Why VWAP matters: large institutions (fund managers, market makers) typically try to buy below VWAP and sell above VWAP. This means VWAP becomes a natural magnet for price โ when price is below VWAP, institutions are potential buyers; above VWAP, they may sell. This creates a self-reinforcing dynamic.
Practical VWAP trading rules: in a bullish session (price opens above and stays above VWAP), pullbacks to VWAP are buying opportunities โ institutional demand defends VWAP. In a bearish session, rallies to VWAP are shorting opportunities. The 'VWAP reclaim' โ when price breaks below VWAP but then rallies back above it โ is often a powerful intraday trend change signal.
VWAP deviations (standard deviation bands around VWAP) identify when price is statistically extended from fair value. The 1st standard deviation band is the normal trading range; the 2nd standard deviation band is extended; the 3rd is extreme. Mean reversion strategies fade moves to the 2nd-3rd deviation bands.
Important limitation: VWAP resets every day. It is only valid for intraday analysis. Don't use the daily VWAP on weekly or monthly charts โ it's meaningless there. For longer-term analysis, use anchored VWAP (AVWAP), which can be anchored to any starting point: a major earnings release, the start of an uptrend, a significant price pivot.
Volume Profile: The Market's Hidden Map
Volume Profile shows how much volume was traded at each price level over a specified period. Unlike most technical indicators that display volume over time (vertical bars), Volume Profile displays volume across price (horizontal bars). This reveals where the most trading activity occurred โ the levels where the most transactions changed hands.
Key Volume Profile concepts: Point of Control (POC) โ the price level with the highest volume traded. This is often a strong support or resistance level because many participants transacted there. High Volume Nodes (HVN) โ price areas with above-average volume. Price tends to slow down and consolidate in HVNs. Low Volume Nodes (LVN) โ price areas with below-average volume. Price tends to move through LVNs quickly because there's little prior activity there โ they're 'air pockets' in the market.
Value Area: the price range containing 70% of the day's (or period's) volume. The Value Area High (VAH) and Value Area Low (VAL) are important levels. Price often oscillates within the value area. Breaks above VAH or below VAL, if sustained, signal a shift in value.
Trading with Volume Profile: look for long entries near POC or HVN when price is in an uptrend โ these are established value areas with natural support. Use LVNs as your target areas โ price moves quickly through them, giving you fast profits once the trade is working.
For day traders, the prior day's Volume Profile is particularly useful. Yesterday's POC, VAH, and VAL often act as significant levels today. Many professional traders start each session by marking these levels before looking at anything else.
โก Today's Action
Apply VWAP and Volume Profile to an active stock or crypto for one full trading session. Before the market opens, mark the prior day's POC, VAH, and VAL. During the session, observe how price reacts to each level. Record your observations โ did price stall, bounce, or break through each level?
๐ก Pro Tip
Use Anchored VWAP anchored to the most recent major high or low in a trend. In an uptrend, anchor VWAP to the last significant low โ price should stay above the anchored VWAP for the trend to be considered healthy. When price falls below the anchored VWAP, it's an early warning of trend deterioration.
